What is Bond Yield?

Bond yield represents the return an investor earns from a bond, based on its current market price and the interest payments it generates. Now assume interest rates in the market increase. New bonds of similar type from the same issuer start offering 9.5%, which means ₹95 per year on ₹1000.

A new investor will naturally prefer earning ₹95 instead of ₹80. This makes the older bond less attractive. If the original investor wants to sell the bond, they cannot sell it at ₹1000 anymore. This is because it has a lower interest than the newly issued ones.

To attract buyers, the price has to fall. Instead of the current market price of ₹1000, the bond must be sold at ₹920. The bond price is reduced to compensate for its lower coupon rate.

This price change brings the bond’s return closer to current market levels. This is how Bond Yield works. The coupon stays the same, but the price adjusts.
